Does the demonstration video have to be "real"?
My contest entry is a 3D real-time mixing tool for Dolby video conferences. The problem is, I don't have 5 or so friends that can sing well enough to make a video, at least one that doesn't melt people's ears. As long as my software is live on a web server the judges can access, and does do everything the demonstration video depicts, is it OK to "fake" the parts of the video that portray the apps' features?

Yes, the demo should show a realistic use case; Whether that's a few professional singers or a group of friends singing Happy Birthday won't matter to the judges. I would suggest the quality of the participants singing is less important to our judges than the video authentically demonstrating and communicating the app's functionality.
Also note; the rules are specific around use of copyrighted material, so mixing in any copyrighted music videos without expressed permission from the rights holders would disqualify your entry.
